I must commend and thank the staff of the Department for their dedication and hard work on behalf of Arizona's insurance consumers. This report can only begin to tell the story of their good work which goes on in many forms each day. The Department of Insurance continues to be a great bargain for the people of Arizona. The Department not only recovers its appropriation through fees, in fiscal year 2001 the Department collected over $200 million in premium taxes from the insurance industry. Among the Department's numerous accomplishments over the past year, particularly note the following: • The Department successfully established the new Managed Care Section of the Life and Health Division. Necessitated by the enactment of SB 1330, SB 1172 and HB2600 in 2000, this still-developing section administers the Department's new responsibilities to oversee the health care delivery systems of HMOs and Prepaid Dental Plans and the provider payment systems of all health insurers. • The Department continued its critical work to modernize regulatory systems in the areas of rate and form regulation, market conduct oversight, and insurer and producer licensing, enhancing the uniformity, reciprocity, and multi-state efficiency of our laws and systems in numerous ways. In the wake of the passage of the 1999 Gramm-Leach-Bliley Act, the most critical insurance regulation issue facing Arizona and other states is the modernization and preservation of the system of state regulation of the insurance industry. The convergence of the financial services industries continues to generate advocates for federal regulation of insurance. I believe insurance regulation issues typically arise out of local public policy, market and environmental conditions best understood and addressed at the state level, and that State government is much better suited than the federal government to provide prompt, quality local consumer assistance and support. It is critical for state insurance regulators, governors and state legislators to work together to modernize and adequately resource the state insurance regulatory system. The mission of the Licensing Section is to provide efficient, effective and high quality insurance licensing services to producers and other insurance-related service providers. The Licensing Section ensures that insurance license candidates meet all qualifications prior to issuing or renewing a license. The section reviews and analyzes applications for professional services licensure, accesses agency-specific and national licensing databases, obtains criminal history information on certain applicants, maintains electronic and physical license files, administers contracts for pre-license examination services and for continuing education provider and course certification. The Licensing Section is faced with serving a rapidly growing customer population. The population of nonresident licensees grew by 17.4% during Fiscal Year 2001. The total licensee population (resident and nonresident) grew by 10.1 %. To carry out its mission, this section is responsible for accounting, revenue and expenditure forecasting, budgeting, payroll, personnel, procurement, mail distribution and metering, facilities management, risk management and strategic planning support. Division Highlights for Fiscal Year 2001 + Installed fax-on-demand (FOO) system to enable callers to receive Insurance Department publications, and licensing forms and instructions, by fax 24 hours a day, 7 days a week, through the Department's automated telephone system. + Began offering lists of licensees on compact disc (CD) as an alternative to ,B-mm magnetic tape and paper reports. + Identified trends in errors on license applications and improved licensing forms and instructions, making them clearer and more concise. + The Department began offering a in-state toll-free Insurance Licensing Hotline number, 1-877-660-0964, to enable callers outside the Phoenix area (but within Arizona) to call the Insurance Licensing Section at no cost. + Established an e-mail account (Licensing@id.state.az.us) to facilitate the dialogue ·between the Licensing Section and its customers. + Coordinated the procurement of office space, the relocation of the Fraud Unit ·to the new space (at the CentrePointe Complex at 16th Street and Morten Avenue), and designed and coordinated an office space reorganization at the Department's main office ( 44th Street and Thom.a. s Road) . + Designed and coordinated the replacement of approximately 30 conventional workstations with modular workstations improving workplace safety, efficiency and aesthetics. • Improved the layout and content of the Licensing Division pages on the Department's Internet web site (www.state.az.us/idl). 8 Mary Butterfield Assistant Director Catherine O'Neil Ombudsperson Mary Kitterman Market Assistance Manager Arnold Sniegowski Investigations Supervisor Paul Hogan Chief Market Conduct Examiner Elise Bartlett Health Care Appeals Manager David Ullrich Tucson Office Manager The rnrssron of the Consumer Affairs Division is to inform and protect Arizona insurance consumers. After a reorganization implemented in June 2000, the Division is comprised of the following sections: Investigations, Consumer Assistance, Market Conduct, Health Care Appeals and the Tucson Office. The Division provides a full range of consumer information and assistance services in response to written, telephonic and walk-in requests; provides the public with informative publications, including insurer complaint ratios and premium comparisons; assists consumers, including businesses, in securing liability insurance for difficult-to-place risks; investigates complaints alleging violations of the insurance code; examines insurers' market practices; and administers the Health Care Appeals process mandated by Arizona law. Consumer Assistance Section The Consumer Assistance Section is the main point of contact for insurance consumers. The Consumer Assistance personnel in the Phoenix and Tucson offices respond to phone calls, personally meet with consumers and field written complaints and requests for information and assistance regarding insurance-related problems. Investigations Section Investigations Section personnel in Phoenix and Tucson investigate allegations of unauthorized insurance activity and violations of the insurance code by professional service licensees, . and refer apparent violations for appropriate enforcement action. In 2000, the administrative and/or judicial proceedings. Consumer Assistance Highlights for Fiscal Year 2001 • Assisted in settlements and restitution for Arizona consumers totaling $5,082,549. • Answered 62,579 telephone inquiries. • Processed 6,086 written complaints. • Assisted 2,655 consumers in person at the Department. •··Assisted 919 consumers in finding difficult-to-place liability insurance coverage. Market Conduct Section The Market Conduct Section performs surveillance and examinations of insurers' market related practices. Examinations are employed to gauge compliance with information filed with the Department and with applicable Arizona law, including the Unfair Claims Settlement Practices Act. Examinations are targeted to specific areas of insurer operations based on an analytical risk assessment of market information derived from sources both within and outside the Department. 9 Section ref erred 53 cases for Examination subject areas commonly include marketing, underwriting and claims handling. Examinations are commonly finalized by appropriate disciplinary action that may include corrective action plans, restitution or additional payments to policyholders and claimants and, if appropriate, civil penalties. Health Care Appeals Section The Health Care Appeals Section monitors health care appeals compliance by health insurers, and administers the external review component of the appeals process. Arizona law requires all health insurers to have a multi-tiered process in place through which consumers may appeal insurer decisions to deny claims or requests for services, either on an expedited or a standard basis. The final level of this process allows for review by an organization that is external and independent of the insurer. In the case of decisions based upon a coverage or contractual issue, the Department makes a final determination. For cases involving a medical necessity determination, the decision is rendered by an Independent Medical Review Organization. Beginning March 1, 2001, the Department administers the medical necessity portion of the external review program as well as the coverage track. Under this revision to the law, the Department is responsible for contracting with Independent Medical Review Organizations through the state procurement process, choosing a reviewer for each medical case that is presented, and compensating the review organization through a revolving fund in which the health insurer is billed for the cost of medical review. Market Conduct Highlights for Fiscal Year 2001 + Assessed civil penalties . against insurers totaling $1,669,300. + Initiated 46 market conduct examinations. + Filed 109 market conduct examination repotts. + Recovered $1,360,326 in restitution, including interest, for Arizona policyholders and claimants. 10 The Department continued its program of specially-targeted audits aimed at. evaluating insurer compliance with the health care appeals law. The Division utilizes quantitative and qualitative information obtained from mandatory filings, through the conduct of formal on-site financial examinations and other sources. The filings reviewed by the Division include annual and quarterly financial statements, and filings related to transactions requiring prior approval such as acquisitions, mergers, withdrawals, reinstatements and transactions between an insurer and affiliated entities. If deficiencies are identified from review and analysis of available information, corrective action may be required and/or enforcement activities initiated by Division management as appropriate. In conducting its financial oversight of insurers, the Division is subject to standards for effective financial regulation promulgated through the National Association of Insurance Commissioners (NAIC). The Division's performance was reviewed against these standards by the NAIC in 1998 and it has been awarded accredited status for the subsequent five year period. During the past year, management of the Division was reorganized and a new Assistant Director, Steve Ferguson, was appointed. The Division is now organized · into the Financial Surveillance Section led by the Chief Analyst, the Examinations Section led r by the Chief Examiner, and the Compliance Section led by the Compliance Manager. Section managers report to the Assistant Director and coordinate their respective activities to collectively monitor approximately 2,000 insurers doing business in Arizona. Financial Surveillance Section The Financial Surveillance Section is responsible for the on-going review and analysis of mandatory financial filings made by both domestic and foreign authorized insurers. This continuous surveillance results in early, detection of insurers that are in violation of financial provisions in the law or which are otherwise experiencing specific operating difficulties. The section uses sophisticated financial analysis tools to extract and review financial data contained · on national databases maintained by the NAIC, and from information compiled from financial filings made directly with the Department. When financial deficiencies are detected, analysts will make recommendations regarding appropriate corrective actions and assist management of the Division in enforcement activities. Financial Surveillance staff communicates financial analysis conclusions with other state insurance departments and the NAIC when appropriate. · Financial Surveillance staff are also responsible for reviewing applications by insurers for issuance of new and amended certificates of authority, and review and 12 recommendations related to certain specific transactions of domestic insurers requiring prior notice and approval pursuant to law. These reviews require significant analysis of financial and operational information obtained from the insurers. Compliance Section The Compliance Section is responsible for premium tax collection, deposit administration, maintenance of public records and general administrative support to the Division. The Section is also responsible for insurer customer support services, such as maintenance and dissemination of forms, issuance of certificates of compliance and other annual renewal processing functions. The Premium Tax Unit performs all premium tax report audits and remittance processing functions. All premium tax and annual statutory fee remittance reports are audited and may result in the assessment of additional tax, penalties and interest that must be collected from Insurers. The Trust Deposits Unit monitors and enforces compliance with trust deposit requirements comprising a $3 billion portfolio of securities held by the Arizona State Treasurer. The unit also monitors trust deposits held in other jurisdictions that are relied upon for an insurerfs qualification to transact insurance business in Arizona. 13 Examinations Section The Examinations Section is responsible for the performance of periodic, on-site, full scope financial examinations of approximately 130 domestic insurers. The Section may also be asked to perform other limited scope examinations of foreign insurers currently authorized or requesting licensure to transact insurance business in the state. The purpose of the examinations is to confirm the financial position and results of operations of insurers and their compliance with financial solvency requirements. Arizona law requires the Department to conduct a financial examination of each domestic insurer at least once every five years. Financial examinations may also be initiated any time the Financial Surveillance Section identifies significant weakness and deficiencies that raise solvency concerns. Division Highlights For Fiscal Year 2001 + The Financial Analysis Section led the effort to implement riskbased capital standards for managed care organizations, which became effective on January 1, 2001. • Established and filled a new position for Legal Analyst during the year to assist the Division in evaluating legal issues related to financial regulation of the· insurance industry. • The mandatory examination cycle was amended by the Legislature effective April 11, 2001 to require examinations of most insurers at least once every five years, from the prior requirement of at least once every three years. • Effective July 1, 2000, the Division began accepting the Uniform Certificate of Authority Application. • For the Fiscal Year ending June 30, 2001, the Division completed 67 new admission and new authority applications in an. average of 82 days, compared to 49 applications completed in an average of 149 days for the prior Fiscal Year ending June 30, 2000. • Also during Fiscal Year 2001, the Division achieved a 76. 7 % customer satisfaction rating surpassing its expected goal of 75%. 14 Deloris Williamson Assistant Director Dean Ehler ... Property & Casualty Supervisor The Division reviews property and casualty insurance policies, contracts and related forms to ensure they comply with the law and are not ambiguous, misleading or deceptive. The Division also reviews property and casualty rate filings for compliance and conducts numerous surveys of insurers to monitor levels of competition for various lines of insurance and to promote fair competition. The Division is comprised of the Property and Casualty Section and the Registration Section. Property and Casualty Section This section is primarily responsible for administering property and casualty insurance rate and form laws. Although all major lines of insurance are closely monitored, the section is particularly alert to filings involving private passenger automobile rate changes and prepares an annual Motor Vehicle Liability Annual Report. Motor Vehicle Liability Annual Report The Motor Vehicle Liability Annual Report (Report) provides information and an analysis concerning the level of competition in the private passenger automobile liability market in Arizona. Numerous other insurers have the capability of becoming active. The Top 25 insurers write 75.8% of the market. The market is competitive, and not concentrated in any one insurer. For the third straight year, the incurred loss ratio has increased. Produced four major consumer-information publications: two semi-annual Automobile Premium Comparisons, the Homeownersi Premium Comparison, and the Mobile Homeowners' Premium Comparison. ,, Developed a Motor Vehicle Liability Annual Report analyzing the level of competition among insurers writing motor vehicle liability insurance in Arizona. Conducted .. surveys of insurers to monitor marketplace competition for the following lines or types of insurance: medical malpractice, homeowners, other liability, surety, personal automobile, commercial automobile, business owners insurance, and crop insurance. Registration Section This section is responsible for issuing permits to Service Companies that contract with consumers to repair appliances or the electrical, plumbing; heating, cooling or air conditioning systems of residential property and for approving motor vehicle 16 service contract programs to include contracts sold by an automobile dealer to service vehicles. The Registration Section also reviews the submission of foreign Risk Retention Groups and registers Risk Purchasing Groups organized in accordance with the Federal Risk Retention Act. During 2000, it was also responsible for issuing certificates to Life and Health Insurance Administrators.1 During Fiscal Year 2001, the Registration Section: • Issued 13 new Service Company permits. • Registered 28 new Risk Purchasing Groups, bringing the total number of listed Risk Purchasing Groups to 364~ • Registered 3 new Foreign Risk Retention Groups, bringing the total number of listed Foreign Risk Retention Groups to 46. • Issued 18 new certificates of registration to Life and Health Administrators.1 1 Effective March 1, 2001, the responsibility for licensing and oversight of Life and Health Insurance Administrators was assumed by the Life and Health Division • The Property ·and Casualty Section rA\l'tAlil/P.n 534 rate filings and. 4, 677 forms. • The Division was involved in several working groups created by Director Cohen in relation to the National Association of Insurance Commissioner's Speed To Market initiatives. These groups explored ways to: • Up<jate statutorily.. authorized . exemptions from rate and form requirements. • Standardize transmittal forms for rate and form filings. • Develop review standard checklists for filings. • Develop a standardized process for the filing, review and approval or disapproval of rate and form filings. • Implement an electronic rate and form filing system. • During Fiscal Year 2001, the Division surpassed all of its goals related to form and rate filing review: • Within 15 days, reviewed.37% of forms received instead of the expected 35% • Within 90 days, reviewed 87.8% of targeted "use and file" rate filings instead of the expected 70% • Reviewed 97. 6% of "file and use" rate filings by the effective date of the filing, rather than the expected 92%. 17 Alexandra Shafer Assistant Director Dennis Babka Life & Health Supervisor Linda Seguin, DDS Dental Plan QI Manager Laura Weng Managed Care Program Mgr The traditional function of the Life and Health Division has been to review all forms, rates and related documents issued by authorized life and health insurers, health care services organizations, non-profit service corporations and prepaid dental plans to ensure compliance with Arizona law. In 2000, as a result of new Arizona legislation, the Division began building two new health insurance programs: the administration of health care provider timely pay and grievance law, effective January 1, 2001, and; the oversight of health care service delivery by HMOs and prepaid dental plans, effective July 1, 2001. The Division also oversees the licensing and oversight of utilization review agents and third party administrators. Life and Health Section The Life and Health section is comprised of the Rates and Forms Unit and the Utilization Review and Administrator Licensing Units. The Rates and Forms Unit reviews policy forms, rates, advertising materials and contracts that are required to be submitted to the Department by life and health insurers, HMOs, non-profit service corporations and prepaid dental plans. • The unit received and reviewed a total of 18,158 forms in Fiscal Year 2001. The Utilization Review and Administrator Licensing Unit licenses and oversees entities that conduct utilization review activities in Arizona and, effective March 1, 2001, entities that act as life and health insurance third party administrators (TPA). In Fiscal Year 2001: The unit issued new certificates to 6 utilization review entities and renewed the certificates of nine others The unit also issued 8 new TPA licenses. Managed Care Oversight Section The Managed Care Oversight Section is responsible for regulation of the delivery of health care services by HMOs and dental services by prepaid dental plans. This section also administers Arizona's new health care provider timely pay and grievance law, which applies to all health • • care insurers. 18 Key dates for implementation of the Managed Care Accountability and HMO Oversight bills (HB2600 and 581330): • November 9, 2000: Issued Circular Letter 2000-14 on timely pay and grievance law. • December, 2000 - January 2001: Published and distributed 40,000 pamphlets on timely pay and grievance law. • January 1, 2001: Provider timely pay and grievance law became effective. • May 4, 2001: Filed with Secretary of State proposed rules for regulation of Prepaid Dental Plans. • June 7, 2001: Filed with Secretary of State temporary rules for regulation of HMOs, effective July 1, 2001. • June 15, 2001: Issued Regulatory Bulletins 2001-5 and 2001-6 regarding the transition of regulatory authority over prepaid dental plans and HMOs, respectively. • June 25-26, 2001: Held oral proceedings regarding rules for regulation of prepaid dental plans. • July 1, 2001: Assumed regulatory oversight responsibility for delivery of health and dental care services by HMOs and prepaid dental plans. Division Highlights for Fiscal Year 2001 • Added the first four positions in connection with its new responsibilities for managed cere: and prepaid dental ·oversight as well as timely pay and grievance administration. • Conducted a significant outreach effort regarding enforcement of new timely pay and grievance law which included making presentations to provider organizations, publishing an educational pamphlet, and issuing a regulatory bulletin and press release. • Participated in the Department's Speed to Market initiative to update form and policy •. filing exemptions, revise • • transmittal forms, • •. develop filing checklists and standardize review and approval or disapproval processes. • Visited the Insurance Departments in Texas, •Maryland and New Mexico, as well as the California Department . of· Managed Care, to learn ··about. the managed care and prompt pay oversight programs in those jurisdictions and identify best practices. · • Drafted proposed rules for oversight of prepaid dental plans which the Department filed with the Arizona Secretary of State in anticipation of assuming regulatory oversight of the delivery of prepaid dental services on July 1, 2001. • Filed temporary exempt rules for the oversight of HMOs with the Arizona Secretary of State in anticipation of assuming regulatory oversight of the delivery of health care services on July 1, 2001. • Participated in drafting the Department's proposed new credit life and disability insurance rules and rates. '>Ji<- • Implemented changes to procedures applicable to the filing of advertising materials, issued an order (Docket No. OOA-175-INS) exempting certain types of advertising from filing and issued bulletin (Circular Letter No. 2000-14) announcing new procedures effective January 1, 2001. • Conducted series of meetings with Managed Care Advisory Group regarding HMO regulation and oversight of timely pay and grievance laws. • Formed and met with a Prepaid Dental Plan Advisory Group to comment on drafts of prepaid dental rules. 19 ~Division Highlights ifor Fiscal Year 2001 + Opened 747 criminal cases. + Obtained $359,972 in restitution. + Fines totaling $63,364 were levied as a result of Fraud Unit investigations. • insurers. Terry Cooper Chief The mission of the Fraud Unit is to deter, investigate, and facilitate conviction for insurance fraud. This form of fraud harms Arizonans by inflating the cost of insurance products. Though anyone can report suspected insurance fraud, the Unit receives referrals primarily from insurers who are required by law to make the referrals. Typically, insurance fraud investigations target individuals, businesses' and criminal organizations alleged to be involved in submitting fraudulent claims and/or intentionally misleading claimrelated information to insurers. The Unit also promotes awareness of the nature and ramifications of insurance fraud within the industry, law enforcement and the community. The National Crime Prevention Council has licensed the Unit to use the well known crime-fighting mascot, McGruff®, for its public awareness campaign. Arizona law makes insurance fraud a class 6 felony. If sufficient evidence of prosecutable fraud exists, the Fraud Unit refers the matter to the Arizona Attorney General or the Maricopa County Attorney for consideration of prosecution. Effective August, 2001, Fraud Unit investigators • Received 1,943 referrals from will be authorized to act as peace officers while acting within the scope of their official duties. + Recovered $155,425 worth of Investigators will be required to comply with all property. certification and other applicable requirements established by the Arizona Peace Officers Standards and Training Board. Peace officer authority will allow the Unit to be more efficient and effective, by enabling investigators to obtain and serve warrants and to engage in targeted, proactive investigations of complex and harmful insurance fraud schemes. Governor Hull proclaimed May 26, 2000 "Fraud Awareness Day". The Unit staged a public awareness event at Bank One Ballpark during a Diamond Backs Game, reaching thousands with the message of insurance fraud awareness. Fraud Unit Annual Report Arizona law requires the Fraud Unit to report its performance to the legislature each December. For more detailed information about the Fraud Unit and its operations, the report for the fiscal year ending June 30, 2000 is available in its entirety on the Department's web site at www.state.az.us/id. 20 Jack King Executive Director The Arizona Guaranty Funds serve as a safety net to protect insurance claimants from financial loss in the event that an authorized insurance company becomes insolvent. The Guaranty Funds are composed of member insurers licensed to transact business in Arizona. The Life and Disability Guaranty Fund covers direct life insurance, health insurance, annuities, and supplemental contracts, and the Property and Casualty Guaranty Fund covers most traditional property and casualty insurance products purchased by individual and business consumers. To carry out its mission, the Guaranty Funds investigate, adjudicate and pay Arizona insureds and claimants who have valid outstanding claims against insolvent insurers, subject to statutory limits. Furthermore, the Funds provide for continued coverage under eligible Life and Health policies and contracts, assess member insurers with the costs of administering and paying claims, and issue certificates of contribution entitling assessed member insurers to offset premium taxes. When necessary, the Funds engage in litigation. Since their inception, the combined Funds have paid to Arizona residents nearly $390 million and have handled claims, assisted in consumer inquiries, and monitored receivership transactions in connection with more than 165 impaired or insolvent insurers. Cash Disbursements for Claims Settlements in Fiscal Year 2001: • Arizona Property and Casualty Insurance Guaranty Fund: • Arizona Life and Disability Insurance Guaranty Fund: $530,409 $425,102 Division Highlights for Fiscal Year 2001 • Expanded in-house claims staff and assumed respof}sibility for adjudication of all third party claims, thereby further enhancing the claims adjudication process while continuing to reduce loss adjustment expense. Loss adjustment expense for fiscal year 2001 was approximately 7.5% below 2000. • Implemented new investment policies resulting in enhancement of investment income. • Participated jointly with Guaranty Funds in other jurisdictions in the evaluation and settlement of complex otetms, resulting in favorable resolutions and cost effective and efficient claims handling in multi-state insolvencies. • Property and Casualty Fund now has the ability to generate automated claims checks and to report results to Receivers on a uniform data standards compliant basis pursuant to NAIC guidelines. 21 Leslie Hess Deputy Receiver The rrnssron of the Receivership Division is to maximize the ability of insolvent insurance companies to pay valid creditor claims. The Division oversees the rehabilitation or liquidation of insolvent insurers taken over by the Department. Special deputy receivers, attorneys, accountants and other professionals are engaged to administer the day-to-day affairs of insolvent insurers, including collection and liquidation of assets and distribution of assets to creditors. In addition, the Division assists Arizonans affected by insurance receiverships in other states, and works closely with the Guaranty Funds to satisfy the claims obligations of insolvent insurers to Arizonans. In February 2001, Leslie Hess joined the Department as the Deputy Receiver to oversee the Receivership Division. She brings extensive experience in the financial services industry and regulation to the position, and is also an attorney. She also serves as the Financial Affairs Division Legal Analyst. Familiarity with the legal issues that arise in the Financial Affairs Division is highly beneficial to the Deputy Receiver in supervising the rehabilitation or liquidation of insolvent insurers. During 2000, the Division continued the administration of these ten domestic insurers in receivership: American Bonding Company; Ameristar Life Insurance Company; AMS Life Insurance Company; AzSTAR Casualty Company; Diamond Benefits Life Insurance Company; Farm and Home Life Insurance Company; Great Global Assurance Company; North American Physicians Insurance Risk Retention Group; Premier Healthcare of Arizona, Inc.; and USA Property & Casualty Insurance Company, f Division Highlights 'for Fiscal Year 2001 + Distributed $27, 491, 730 from receivership estates· to policyholders, guaranty funds, and other creditors. • In March 2001, collected final payment of over $26 million as satisfaction of an approximately $80 million settlement of litigation against former officers and directors of Farm and Home Life Insurance Company in receivership. • Closed one receivership estate, Ameristar Life Insurance Company on January 2, 2001, with pro-rata distribution of approximately $276,000 to creditors. • Commenced ancillary receiverships for two California insurers that wrote workers' compensation insurance in Arizona, Superior National Insurance Company and Superior Pacific Casualty Company. The Division is working closely with the Industrial Commission of Arizona to facilitate . processing and payment. to Arizona claimants. 22 Eugene Glover ... Chief Information Officer The mission of the Information Services Division is to provide quality information technology support to enable the Department to fulfill its mission. The Division manages, plans and maintains the operation of the Department's computer resources. The Division operates a Help Desk to answer questions and to resolve computer and communications related problems. Maintenance of the Department's web site at www.state.az.us/id on the Internet, is also the responsibility of the Information Services Division, as is the development and maintenance of the Department's databases and system programs. During the year, the Division responded to more than 600 written requests for programming or service and approximately 3,000 requests for technical assistance. Additionally, the Division published or updated more than 700 documents on the Department's Internet web site. I am pleased to provide this 2000/2001 Annual Report of the Arizona Department of
Insurance.
I must commend and thank the staff of the Department for their dedication and hard
work on behalf of Arizona's insurance consumers. This report can only begin to tell the
story of their good work which goes on in many forms each day.
The Department of Insurance continues to be a great bargain for the people of
Arizona. The Department not only recovers its appropriation through fees, in fiscal year
2001 the Department collected over $200 million in premium taxes from the insurance
industry.
Among the Department's numerous accomplishments over the past year,
particularly note the following:
• The Department successfully established the new Managed Care Section of the
Life and Health Division. Necessitated by the enactment of SB 1330, SB 1172
and HB2600 in 2000, this still-developing section administers the Department's
new responsibilities to oversee the health care delivery systems of HMOs and
Prepaid Dental Plans and the provider payment systems of all health insurers.
• The Department continued its critical work to modernize regulatory systems in
the areas of rate and form regulation, market conduct oversight, and insurer
and producer licensing, enhancing the uniformity, reciprocity, and multi-state
efficiency of our laws and systems in numerous ways.
In the wake of the passage of the 1999 Gramm-Leach-Bliley Act, the most critical
insurance regulation issue facing Arizona and other states is the modernization and
preservation of the system of state regulation of the insurance industry. The convergence
of the financial services industries continues to generate advocates for federal regulation of
insurance. I believe insurance regulation issues typically arise out of local public policy,
market and environmental conditions best understood and addressed at the state level, and
that State government is much better suited than the federal government to provide prompt,
quality local consumer assistance and support. It is critical for state insurance regulators,
governors and state legislators to work together to modernize and adequately resource the
state insurance regulatory system.

serve the insurance consumers of Arizona.

The mission of the Department of Insurance is to faithfully execute the state
insurance laws in a manner that protects insurance consumers and
encourages economic development.
The Department of Insurance achieves its overall mission through

The mission of the Director's Office is to provide leadership, direction, coordination
and support, enabling the Department to achieve its overall mission. The Director's
Office engages in the following general activities:

The mission of the Licensing Section is to
provide efficient, effective and high quality
insurance licensing services to producers
and other insurance-related service
providers. The Licensing Section ensures
that insurance license candidates meet all
qualifications prior to issuing or renewing a
license. The section reviews and analyzes
applications for professional services
licensure, accesses agency-specific and
national licensing databases, obtains
criminal history information on certain applicants, maintains electronic and physical
license files, administers contracts for pre-license examination services and for
continuing education provider and course certification.
The Licensing Section is faced with serving a rapidly growing customer population.
The population of nonresident licensees grew by 17.4% during Fiscal Year 2001.
The total licensee population (resident and nonresident) grew by 10.1 %. The
following chart, which depicts the number of time frame days 1 required to process
license applications, shows that, generally, the Section has been successful at
keeping pace with the needs of an increasing number of customers.

Business Services Section
The mission of the Business Services Section is to provide the goods and
services needed to support efficient and effective agency operations. To carry out
its mission, this section is responsible for accounting, revenue and expenditure
forecasting, budgeting, payroll, personnel, procurement, mail distribution and
metering, facilities management, risk management and strategic planning support.
Division Highlights
for Fiscal Year 2001
+ Installed fax-on-demand (FOO) system to enable callers to receive
Insurance Department publications, and licensing forms and
instructions, by fax 24 hours a day, 7 days a week, through the
Department's automated telephone system.
+ Began offering lists of licensees on compact disc (CD) as an
alternative to ,B-mm magnetic tape and paper reports.
+ Identified trends in errors on license applications and improved
licensing forms and instructions, making them clearer and more
concise.
+ The Department began offering a in-state toll-free Insurance
Licensing Hotline number, 1-877-660-0964, to enable callers outside
the Phoenix area (but within Arizona) to call the Insurance Licensing
Section at no cost.
+ Established an e-mail account (Licensing@id.state.az.us) to facilitate
the dialogue ·between the Licensing Section and its customers.
+ Coordinated the procurement of office space, the relocation of the
Fraud Unit ·to the new space (at the CentrePointe Complex at 16th
Street and Morten Avenue), and designed and coordinated an office
space reorganization at the Department's main office ( 44th Street
and Thom.a. s Road) .
+ Designed and coordinated the replacement of approximately 30
conventional workstations with modular workstations improving
workplace safety, efficiency and aesthetics.
• Improved the layout and content of the Licensing Division pages on
the Department's Internet web site (www.state.az.us/idl).

The rnrssron of the Consumer Affairs Division is to inform and protect Arizona
insurance consumers. After a reorganization implemented in June 2000, the
Division is comprised of the following sections: Investigations, Consumer Assistance,
Market Conduct, Health Care Appeals and the Tucson Office. The Division provides a
full range of consumer information and assistance services in response to written,
telephonic and walk-in requests; provides the public with informative publications,
including insurer complaint ratios and premium comparisons; assists consumers,
including businesses, in securing liability insurance for difficult-to-place risks;
investigates complaints alleging violations of the insurance code; examines
insurers' market practices; and administers the Health Care Appeals process
mandated by Arizona law.
Consumer Assistance Section
The Consumer Assistance Section is the main
point of contact for insurance consumers. The
Consumer Assistance personnel in the
Phoenix and Tucson offices respond to phone
calls, personally meet with consumers and
field written complaints and requests for
information and assistance regarding
insurance-related problems.
Investigations Section
Investigations Section personnel in Phoenix
and Tucson investigate allegations of
unauthorized insurance activity and violations
of the insurance code by professional service
licensees, . and refer apparent violations for
appropriate enforcement action. In 2000, the
administrative and/or judicial proceedings.

Market Conduct Section
The Market Conduct Section performs surveillance and examinations of insurers'
market related practices. Examinations are employed to gauge compliance with
information filed with the Department and with applicable Arizona law, including the
Unfair Claims Settlement Practices Act. Examinations are targeted to specific
areas of insurer operations based on an analytical risk assessment of market
information derived from sources both within and outside the Department.

Examination subject areas commonly include marketing, underwriting and
claims handling. Examinations are commonly finalized by appropriate
disciplinary action that may include corrective action plans, restitution or
additional payments to policyholders and claimants and, if appropriate,
civil penalties.
Health Care Appeals Section
The Health Care Appeals Section monitors health care appeals
compliance by health insurers, and administers the external review
component of the appeals process. Arizona law requires all health
insurers to have a multi-tiered process in place through which consumers
may appeal insurer decisions to deny claims or requests for services,
either on an expedited or a standard basis. The final level of this process
allows for review by an organization that is external and independent of
the insurer. In the case of decisions based upon a coverage or
contractual issue, the Department makes a final determination. For cases
involving a medical necessity determination, the decision is rendered by
an Independent Medical Review Organization. Beginning March 1, 2001,
the Department administers the medical necessity portion of the external
review program as well as the coverage track. Under this revision to the
law, the Department is responsible for contracting with Independent
Medical Review Organizations through the state procurement process,
choosing a reviewer for each medical case that is presented, and
compensating the review organization through a revolving fund in which
the health insurer is billed for the cost of medical review.

The rmssion of the Financial Affairs Division is to detect insurer financial
deficiencies as early as possible, and deter unsound practices by insurers. The
Division utilizes quantitative and qualitative information obtained from mandatory
filings, through the conduct of formal on-site financial examinations and other
sources. The filings reviewed by the Division include annual and quarterly
financial statements, and filings related to transactions requiring prior approval
such as acquisitions, mergers, withdrawals, reinstatements and transactions
between an insurer and affiliated entities. If deficiencies are identified from review
and analysis of available information, corrective action may be required and/or
enforcement activities initiated by Division management as appropriate.
In conducting its financial oversight of insurers, the Division is subject to standards
for effective financial regulation promulgated through the National Association of
Insurance Commissioners (NAIC). The Division's performance was reviewed
against these standards by the NAIC in 1998 and it has been awarded accredited
status for the subsequent five year period.
During the past year, management of the Division was reorganized and a new
Assistant Director, Steve Ferguson, was appointed. The Division is now organized
· into the Financial Surveillance Section led by the Chief Analyst, the Examinations
Section led r by the Chief Examiner, and the Compliance Section led by the
Compliance Manager. Section managers report to the Assistant Director and
coordinate their respective activities to collectively monitor approximately 2,000
insurers doing business in Arizona.
Financial Surveillance Section
The Financial Surveillance Section is responsible for the on-going review and
analysis of mandatory financial filings made by both domestic and foreign
authorized insurers. This continuous surveillance results in early, detection of
insurers that are in violation of financial provisions in the law or which are
otherwise experiencing specific operating difficulties. The section uses
sophisticated financial analysis tools to extract and review financial data contained ·
on national databases maintained by the NAIC, and from information compiled
from financial filings made directly with the Department. When financial
deficiencies are detected, analysts will make recommendations regarding
appropriate corrective actions and assist management of the Division in
enforcement activities. Financial Surveillance staff communicates financial
analysis conclusions with other state insurance departments and the NAIC when
appropriate. ·
Financial Surveillance staff are also responsible for reviewing applications by
insurers for issuance of new and amended certificates of authority, and review and

recommendations related to certain specific transactions of domestic insurers
requiring prior notice and approval pursuant to law. These reviews require
significant analysis of financial and operational information obtained from the
insurers.
Compliance Section
The Compliance Section is responsible for premium tax collection, deposit
administration, maintenance of public records and general administrative support to
the Division. The Section is also responsible for insurer customer support services,
such as maintenance and dissemination of forms, issuance of certificates of
compliance and other annual renewal processing functions.
The Premium Tax Unit performs all premium tax report audits and
remittance processing functions. All premium tax and annual statutory fee
remittance reports are audited and may result in the assessment of additional tax,
penalties and interest that must be collected from Insurers.

The Trust Deposits Unit monitors and enforces compliance with trust deposit
requirements comprising a $3 billion portfolio of securities held by the Arizona State
Treasurer. The unit also monitors trust deposits held in other jurisdictions that are
relied upon for an insurerfs qualification to transact insurance business in Arizona.

Examinations Section
The Examinations Section is responsible for the performance of periodic, on-site,
full scope financial examinations of approximately 130 domestic insurers. The
Section may also be asked to perform other limited scope examinations of
foreign insurers currently authorized or requesting licensure to transact insurance
business in the state. The purpose of the examinations is to confirm the financial
position and results of operations of insurers and their compliance with financial
solvency requirements. Arizona law requires the Department to conduct a
financial examination of each domestic insurer at least once every five years.
Financial examinations may also be initiated any time the Financial Surveillance
Section identifies significant weakness and deficiencies that raise solvency
concerns.
Division Highlights
For Fiscal Year 2001
+ The Financial Analysis Section led the effort to implement riskbased
capital standards for managed care organizations, which
became effective on January 1, 2001.
• Established and filled a new position for Legal Analyst during the
year to assist the Division in evaluating legal issues related to
financial regulation of the· insurance industry.
• The mandatory examination cycle was amended by the
Legislature effective April 11, 2001 to require examinations of
most insurers at least once every five years, from the prior
requirement of at least once every three years.
• Effective July 1, 2000, the Division began accepting the Uniform
Certificate of Authority Application.
• For the Fiscal Year ending June 30, 2001, the Division completed
67 new admission and new authority applications in an. average
of 82 days, compared to 49 applications completed in an average
of 149 days for the prior Fiscal Year ending June 30, 2000.
• Also during Fiscal Year 2001, the Division achieved a 76. 7 %
customer satisfaction rating surpassing its expected goal of 75%.

The Division reviews property and casualty insurance policies, contracts and related forms
to ensure they comply with the law and are not ambiguous, misleading or deceptive. The
Division also reviews property and casualty rate filings for compliance and conducts
numerous surveys of insurers to monitor levels of competition for various lines of insurance
and to promote fair competition. The Division is comprised of the Property and Casualty
Section and the Registration Section.
Property and Casualty Section
This section is primarily responsible for administering property and casualty insurance rate
and form laws. Although all major lines of insurance are closely monitored, the section is
particularly alert to filings involving private passenger automobile rate changes and prepares
an annual Motor Vehicle Liability Annual Report.
Motor Vehicle Liability Annual Report
The Motor Vehicle Liability Annual Report (Report) provides information and an
analysis concerning the level of competition in the private passenger automobile
liability market in Arizona. The Report identifies shifts in market share among
market leaders and includes recent rate-change history, including the following

186 insurers actively engaged in writing new business, a 20.8% increase over
1999. Numerous other insurers have the capability of becoming active.
The Top 25 insurers write 75.8% of the market.
The market is competitive, and not concentrated in any one insurer.
For the third straight year, the incurred loss ratio has increased. In 2000, it
was 67.2% as compared to 61. 7% in 1999 and 56.2% in 1998.

Conducted .. surveys of insurers to monitor marketplace competition for the
following lines or types of insurance: medical malpractice, homeowners, other
liability, surety, personal automobile, commercial automobile, business owners
insurance, and crop insurance.
Registration Section
This section is responsible for issuing permits to Service Companies that contract
with consumers to repair appliances or the electrical, plumbing; heating, cooling or
air conditioning systems of residential property and for approving motor vehicle

service contract programs to include contracts sold by an automobile dealer to
service vehicles. The Registration Section also reviews the submission of foreign
Risk Retention Groups and registers Risk Purchasing Groups organized in
accordance with the Federal Risk Retention Act. During 2000, it was also
responsible for issuing certificates to Life and Health Insurance Administrators.1
During Fiscal Year 2001, the Registration Section:
• Issued 13 new Service Company permits.
• Registered 28 new Risk Purchasing Groups, bringing the total number of listed
Risk Purchasing Groups to 364~
• Registered 3 new Foreign Risk Retention Groups, bringing the total number of
listed Foreign Risk Retention Groups to 46.
• Issued 18 new certificates of registration to Life and Health Administrators.1
